Hey there , yes SDM can be installed on either the device or the PC or even both , but the best option is to install it
on a pc , okay why ? That`s beacuse if the SDM is installed on a Device then it will run slowly as the Device resources are
not so great like a PC and also that would eat up your memory and you need NVRAM to store configurations and IOS on it.

Okay lets head to the configuring part , basically you need to do 5 steps to allow SDM to be installed and configured
sucessfully and the 5 steps are :
    1) Generate Encryption Keys (used in SSH & HTTPS)
    2) Turn on HTTP/HTTPS Servers for your Router
    3) Create a Privilege Level 15 user Account [The highest Account Level]
    4) Configure your VTY ports for Privilege Level 15 and to use the local user database
    5) Install Java on your PC and access the router using a web browser
    6) Download the SDM from CISCO [http://www.cisco.com/go/sdm]

    So steps in details :
    ----------------------
    1) Generate Encryption Keys
    Code:
    Router(config)#ip domain-name mynetwork.com
    Router(config)#crypto key generate rsa general-keys
Then when you hit enter it will ask you about How many bits in the modulus , you can use 512Bit encryption or up to 2048
    But the recommended is 1024Bit

    2) Turn on HTTP/HTTPS Servers for your Router
    Code:
    Router(config)#ip http server
    Router(config)#ip http secure-server
Now it supports port 80(http) and 443(https)

    3) Create a Privilege Level 15 user Account
    Code:
Router(config)#username yourname privilege 15 secret anypassword
Enter your username instead of yourname and password instead of anypassword

    4) Configure your VTY ports for Privilege Level 15 and to use the local user database
    Code:
    Router(config)#line vty 0 4
    Router(config-line)#login local
Using the above line , each time anybody want`s to telnet to the router he will be asked about a username and password
those you created on step 3

    5) Now establish a connestion using SDM
Now assuming that you downloaded the SDM on your PC , then open SDM and enter your device ip address
on the field : Device IP or HostName

Everything should work as you need it to be.
